Well my dilemma is that I'm evaluating squirrel for to support 10,000 users. I've installed WU-IMAPD on the same server as that of SM and noticed that SM had created files that store the SENT, DRAFT and TRASH folders relative to SM and .mailboxlist to store the folder names.

Now in the production environment, SM would be installed on a machine of it's own and thus I was wondering if WU IMAP users have to exist on the SM server? If the users need not exist on the SM server, how are the Folder lists and Folders as well calendering information maintained by the SM server?

No... Check the config/conf.pl script, you can setup different
locations for server.

That depends on the IMAP server, and how you configure it. I use a mix
of /etc/passwd|shadow and mysql.

Again, depends on the IMAP server. Most of my users don't have home
directories.
