>From a security standpoint, that is a bad idea.  In theory, if it wasn't
for SquirrelMail, people could see all the mail folder.  That is assuming
you have set it how I see it.  So your Mercury install is saving mail in
c:\mail?  If that is the case, install SquirrelMail in c:\sqmail, then
change your virtual directory site/mail to point to c:\sqmail.  You then
configure SquirrelMail to talk to the IMAP services in Mercury.

IMAP services don't do the receiving, the SMTP services do.  From your
description, when you send mail, it appears in the Sent folder, but
doesn't appear at the destination correct? Are you sure your SMTP service
is configured correctly? What happens when you try sending mail to the
same user that you login to SquirrelMail as?  Have you made sure Mercury
is setup to receive mail for the domain you are trying to send to?  Have
you checked Mercury's SMTP logs?
