Michael,

I don't know the particulars of you situation,
but I have used MD5, DES, and a mixture of both on systems
running redhat-5.2 - 6.1 without any ssh problems.
The ssh version was 1.2.26-5i for most of that time.

Have you watched/checked the messages or equiv file while 
trying to log on. As best I remember most of the access 
failures make log entries that are at least clues.
