There are a few causes for this. One that's a biggie is that SSH2 does a
reverse lookup on the client's IP address and will barf if it can't
resolve the name. I believe that setting RequireReverseLookup (or
RequireReverseDNS, or something) to 'no' fixes this. Check the forward and
reverse DNS for the client computer and make sure that they're consistent.
