Are the last few lines the result of you killing Xephyr manually or did they appear immediatly? If the latter, sugar-emulator isn't hanging but finishing immediatly (you can see the shell prompt buried in there). This might sound like nitpicking, but is an important distinction (as the possible causes are different). The first thing to do is to check ~/.sugar/default/logs/shell.log for errors.
