This doesn't sound like any fault of SWFObject, but just a Chrome anomaly with the disabling of plugins and the iframe combo.
If you actually uninstall Flash player by using the official uninstaller ( http://download.macromedia.com/pub/flashplayer/current/uninstall_flash_player.exe) and then run your page, I am sure you will see the alt content as expected (which is the actualy use case you are trying to test for - a user without a Flash player). Keep in mind that Chrome can be pretty funky about re-installing Flash, so only uninstall if you really feel you want to test this on your own machine.
