Hi, I found this paper[1] on orthorectifying low cost aerial imagery by a couple of people from GeorgiaTech and Microsoft Research. Although I haven't fully read it yet, it does sound like it gives a very interesting read and some good incites into how best to rectify photos taken from a standard camera from a simple plane.
It sounds like they are proposing and evaluating pretty much the method you described of combining the individual photos using a panorama like software and then rectifying the stitched image with information from the first step. I haven't checked yet if the software they used is available, but them being academics, I would guess there is a good chance and you might be able to contact them for further tips. Kai [1] P.
