Just did some tests with my own Hotmail. I didn't have messages grouped
by thread as you describe, but Hotmail offered me the option of
grouping. When I selected this option, then the messages were grouped.
You can change this setting by going to your Hotmail webpage and
clicking on the options link (the cogwheel top right). Select "More
email options" from the next page. Scroll down to see the "Reading
Emails" section and click on "Group by conversation and pre-load
messages". You can then choose whether or not Hotmail groups your
messages by conversation.
I'd guess that the extension cannot work on grouped messages, you need
to have all messages listed individually in the inbox. I don't use the
Hotmail extension myself, I have POP3 access to my Hotmail, so I can't
test this.

When I send a message with an attachment, I receive it and the file is
not corrupted. When I receive a message with an attachment it works
fine no corruption. When I read a message it remains unread on the
server. If I send a message and then reply to it, I do not receive
the reply. When I look at the reply on www.hotmail.com it is merged
together with the original message as a thread. Each time I reply, I
only see 1 message on www.hotmail.com but the thread count increments
by 1 as shown in the image. I hope this helps.
