OK. I've just completed a re-write of the rendering logic. Rather than using the refreshTiddler() function to update the entire tiddler, ShowLocalDirectory now uses wikify() to directly render the listing into a specially-defined DIV. In addition to solving the 'subfolder navigation problem' by bypassing the core's tiddler refresh handling, this change also makes it possible to embed the output into non-tiddler display areas (such as header, main menu, etc.), since it no longer depends upon refreshing the tiddler to update the listing.
