OK... I figured it out, and yes I still believe it a bug. If you open that dialog and nav down folders looking for a file, when you get to a leaf folder, click the check box, not the folder name, and then click OK. This will cause the behavior I described.
What I didn't know I was supposed to do is click the foldername so that the files would appear in the pane at the right. The simple fix I believe is when the user clicks the check next to the folder name, make sure the pane at the right is populated...
