That's what I thought, but its not. The problem was that I was using a Mac HFS+ formatted drive (I thought that the Touch supported this). I tested with a 4g USB drive with 10 FLAC files, and I was able to get the Touch to recognize only a FAT32 formatted by OS X. I'm re-formatting the 320g to FAT32 now and I'll see if it works later today.
