If it is by design, then we have to question, what makes more sense. Means what should have priority. I would vote for the rule that more granular setting (embedded graphics in ID tag) should overrule less granular setting (cover.jpg in album folder on filesystem). So if the actual behaviour is by design, this is a perfect candidate for an enhancement request. Last thought on this is: If there is a different behaviour between several devices/interfaces of the same squeezebox framework, then this sounds more a bug.
