The Touch (or any Squeezebox) only connects to one server at a time. The server could be mysqueezebox.com (the server in 'the cloud') or LMS running on a pc or NAS on your home network. It sounds as if your Touch is connected to mysqueezebox.com, and from there it can't know anything about what is running on your LMS.
To switch from mysqueezebox.com to LMS go to Home > My Music on the Touch and you will be prompted to connect to your local LMS. Then it should see the plugin just fine. Also, note that mysqueezebox.com and LMS maintain separate "Favorites" lists.
