The boxes are able to handle a couple of formats natively: from memory wav, MP3, FLAC... I think the Touch can do 1 or 2 more.
Anyway the server know what the individual boxes can do natively, and will otherwise transcode the more obscure formats on the fly. So normally you will not have to worry about this.
