DSHR, another random idea - can you check your System > Preferences > Keyboard Shortcuts and see what key is set for handling mute?
What I'm wondering is, if you upgraded from Hardy, and GNOME was hanging on to an old keyboard mapping for the key from when you used "basic", then perhaps possibly it's using some incorrect mapping.
