As we know it, the -k7 kernel is not a kernel with a different source, and with different ways of handling the drivers.
The -generic kernel now have the same optimizations that the -i586-smp had, because most -k7 things were the same. Usually only the instructions changes, but the code remains the same. That is why I think that the kernel optimization does not have any relevancy with your problem. A way of confirming this would be to install a -i386 kernel on a dapper release. You will see if the problem occurs again. However, I think you should see if you are able to install the latest drivers from ati, because it may be a Xorg+fglrx problem.
