Ok, firstly tried renaming the firefox-3.5 profile and restarting and then it created a new profile based on my existing firefox 3 profile! - doh!
Renamed both existing profiles and let 3.5 create a brand new "vanilla" profile, made the necessary settings and - hooray - the memory caching now works. Obviously some incompatible config settings or extensions (that are ok in FF 3) were ported across, so chances are that others will also have issues along these lines.
