I have two similar PCs where one has i915 (915G) and the other i965 (GMA
3000, 965Q). For both I got rid of the "virtual desktop" behaviour by
turning off DDC and putting the HorizSync and VertRefresh in manually:

The monitors are 2001FP and 2007FP and independently of which monitor I
use, the i965 gives a blurred image. I also have the same problems as
above with virtual terminal switching. The computer needs to be rebooted
to show a picture in X if I swich VT, kill X or even log out.

I think this might be an upstream problem with the video driver. From 
README in 
http://xorg.freedesktop.org/releases/individual/driver/xf86-video-i810-1.7.4.tar.gz:

    * Many systems with Intel graphics have issues with setting video
     modes at larger than some small maximum resolution.  This is not
     fixed in the current release, but is being actively worked on in
     the modesetting branch.

  *  Bug #5795: Some systems have issues with VT switching.  This should
     be fixed with the modesetting brach integration.

  *  Bug #6635: Video is output from an incorrect offset in the
     framebuffer.  This is expected to be fixed with the modesetting
     branch integration.

This is from version 1.7.4 of the video driver, but the same should be
true for 1.6.5 which is in Ubuntu 6.10 (it looks like i965 support was
added in 1.6.4).

The two Xorg.0.log look very similar with no particular errors standing out in 
the i965 case. The only difference I can see, except for different chipsets, is:
(==) I810(0): Write-combining range (0xc0000000,0x10000000)
for i915 and 
(WW) I810(0): Failed to set up write-combining range (0xc0000000,0x10000000)
for i965.
