I installed and tested 11.04 with kernel 2.6.38-8. It exhibits the same problem.
I then went all the way back to 10.04.3 with kernel 2.6.32. The problem is NOT 
present.
I didn't test 10.10 with kernel 2.6.35.

Also, the linux-input maintainer sent me a patch which I tested and
which takes care of the problem. I reported back with my results and am
awaiting a reply from them, so potentially this will be fixed upstream.

The patch  has to be applied to the kernel source and recompiling the
psmouse driver/module.  If you want to have a look, it's attached to
