As you can see I am not using an English localization of Ubuntu, so I translated the dialog name in a wrong way. I am using Gutsy and I was able to reproduce the bug on my second computer too.
To reproduce: Remove the current background from the file system which is currently set. Use the rm command, and try to set the background without using the drag and drop function, use the buttons and the dialogs to add another background.
