A lot of people run a Sheevaplug where the OS (I think Debian is the preferred choice) is hosted on an SD card or a Joggler with Ubuntu running from a USB stick. As long as you get a USB stick with decent speeds then I imagine you'd get acceptable performance depending on what you are used to.
Also, remember that USB flash drives have a limited lifespan in terms of writing to them, so you will want to limit the number that occur.
