Windows ME (like Window XP) *should* recognise the .zip file as a compressed folder.
It sounds as if you have not got them 'installed'

You can check/correct this in Control Panel (Start . Settings / control panel)
Add / Remove Programs
/Windows Setup\ Tab
Scroll down the components box until you see
[ ] system tools
select it and click details.
the third option down in Compressed folder.
click the [ ] to tick it, and [OK] all the way back!
It should install the .zip routines,
and will not (usually in ME) ask for the OS Disk.

Once this is installed,

If you double click on it in My Computer (Or My Documents) then it should open to reveal the contents.
you can then  select all, and drag and drop onto an empty folder,
OR  if you go up a level, and right click to get the 'context menu',
you should see "Extract file to..." (a wizard)
Choose this and follow the instructions to unpack you .zip file.
Once it is in an uncompressed  folder,
you can read the instructions, and run the set-up / install  program.
