Writer does not change the data in the imported image. If you unzip an
ODF document and look at any embedded images, you'll find that the image
data is stored without change.
Writer then scales the image data to the desired size and device
resolution for display or printing.
I'm not sure which of your alternatives this matches ;-)

I'm not sure this is the best way to approach the issue. I don't know if
Writer pays any attention to a "print size" specification in an image.
AFAIK the only two parameters that matter are the pixel size of the
image and the display size in the Writer document. The image determines
the pixel size; Writer determines (based on the user's instructions) the
display size.
If you're worried about having adequate resolution for printing, then
your inserted image needs enough pixels to produce an adequate dpi at
the printed size, regardless of any print size or dpi value in the image.
