It's the ability for an application to get your physical location
(i.e. determine where you are). You can check under
settings>Privacy>Location Services, to see which apps have requested
to see your location. On that same page you can disable any apps which
you don't wish to have access to your location, or you can turn off
location services entirely so that no app will be able to use it.

In general, location services are used to enhance your experience
while traveling with your phone, or to give you local content inside
an app. For example, with Navigon or Apple Maps you can plan routes
and have the phone track where you are as you follow them. With
AroundMe, you can see businesses nearby which you might want to check
out such as restaurants or gas stations. With many radio streaming
apps you can get the app to automatically show you local stations
based on where you are. It's fine to turn location services off for
apps which you don't need this functionality and yes, it will save
battery life.

Occasionally location services are used for other purposes such as
advertising or gathering usage data. For example, the "Location-based
iAds" service wants to display targeted ads to you based on where you
are. I believe VizWiz and TapTapSee use location data for
diagnostic/research purposes, but I'm not clear on this. You might
rather turn things like this off, to save battery.
