It looks like the answer is to install VNC 4.0. The reason I want to run VNC as a service is b/c I only activate VNC when I need it. I use CYGWIN sshd and the net start command to start the service via the command line. If you use the Service Helper that resolves the wallpaper problem temporarily, but when you shutdown the service with the net stop command the Service Helper is shutdown as well. Therefore, the wallpaper problem returns on a subsequent connect after using the net start command to start the VNC service again.
