Sorry but I don't think I'm going to be able to help you. I just
tried encoding one of my songs into AAC format to see if it would
present a problem. Worked just fine. I did have to move up a bar at
the bottom to be able to see what I can select but aside from that no
issues.
In your quest for a solution it may be helpful to you to see if the
same problem presents its-self in iMovie or iDVD.

Just curious... What format are your music files in? I'm assuming
if you've tried new playlists with iTunes then this problem also
occurs for playlists along with the iTunes music library.
They're all in AAC format, and iTunes is running normally. I just
can't get access to any of my iTunes library through iPhoto.
