Akash, The problem is unlikely to be WIX or MSI problem as such, so I doubt that all the DTF CA work would be worth it. The error is an SQL error, and to me appears to be either path or file name related. SQL databases are persisted on the file system as a set of files, and it is in creating these files that the error occurs.
There may be some information in the SQL Management log. Your next step should be to create that exact same database manually - from an SQL script not the Management Studio gui - and see if you get the same error. Then you need to check what files SQL server is trying to create. I would also suggest that you try this on another machine and see if you get the same error.
