I ran across this thread from 2008 searching for a solution to a similar
issue occuring in my installer. The thread between Mike and Bob doesn't
reveal a solution, but I was able to find one for my installer that might
help others who have a similar problem.
On my installer, the issue was that the <Package> I was using was set to
Compressed="no" (CD-ROM installer) , the <Media> containing the MSM was set
to EmbedCab="yes", and the <Merge> tag didn't specify FileCompression (which
defaults to "no" from the <Package> tag's Compressed attribute). The
solution for me was to specify FileCompression="yes" as an attribute of
<Merge>:
