I don't really see the point in having the Smilies code spilt between
formatting.php and vars.php, a little excessive.

This is one area in which WPMU differs from WP.

WPMU has a Smilies_Init function in wp-includes.php.  WP doesn't.
In WP, that code is part of the Vars.php unit.
