I am not 100% sure if this is a bug. The variable should contain the string
'<P>&nbsp;</P>' with the <P> tags unescaped:

  <xsl:variable name="foo">
    <xsl:value-of select="doc/foo" disable-output-escaping="yes"/>
  </xsl:variable>

But, there is nothing to say that the output from <xsl:copy/> should not be
escaped, nomatter what it is:

  <out><xsl:copy-of select="$foo"/></out>
