See http://www.w3.org/TR/xslt#disable-output-escaping for how to control this within XSL. If you insist on mucking directly with the ContentHandler, I believe we currently pass this hint via a Processing Instruction preceeding the generated text.
The Text output mode might also be useful, though trying to use it to hand-construct XML would be a major pain in the neck; see http://www.w3.org/TR/xslt#section-Text-Output-Method for more information about that option.
