But XSLTC behaviour is incorrect, despite the fact, that stylesheet may be
not very clear, or may have possible probelms. 
Attribute "color" shoud have been set to "Red" value in this case. Both
interpretive Xalan and XSLTC should yield absolutely the same results, but
they're different. 
It's probably better to submit it as a XSLTC bug to bugzilla. Tim, could you
do it (among with sample xml/xsl)?

I think it's probably better to stick a conditional block
in that "font template" so that it copies every attribute
except color. For one thing, it will make your intent clear
to any Software Archeologists who may read your stylesheet
in the future.
