I know the issue now. The thing is the servlet needs a session before serving up files and xalan engine does not have a session with our servlet. So the error 500.

Are you running the browser and the XSL transform from the same computer?  That would otherwise be odd since the two URLs are the same.  Now if they were different computers, obviously there would be a problem since 'localhost' wouldn't be the same for both.
