The patch in my previous message modifies texexec.pl so that some characters are doubly escaped when kpsewhich is invoked. This strictly trial and error, so I do not claim to know exactly what is going on. But I suspect that \ and $ need to be protected from both perl and the shell when included within `backward quotes`. Perhaps this is platform or shell specific. My setup is bash on linux. Things seem to work with texlive on linux now.
