 Aside from the *.jpg compression damage, how's this?

Well, quite ugly, in my honest opinion. I think the current colour
buttons would be fine if the 3D effect just were reduced somewhat.

Nope. The colors are getting horribly mangled.
Here's the core of the problem:

  if (nc1  200)
nc1 = 200;

Removing that would give the less-serious problem of white not
having highlights.

I'd much rather see fully unmolested colors though. WYSIWYG, hmmm?
Any 3D effect on the color itself is a WYSIWYG violation.

 That's not too bad. I think I'd prefer the palette colors to
 still be shaped more similar to the other buttons, though.
 And it'd be nice if we could have SOME slight 3D or glass effect on the
 colors. Hrmm..

How about _around_ the colors instead? That could make the
colors look sunken in, like watercolor paint wells.

 Also, related to this last one, a recent article I read on GUI usability
 mentioned that greyed out items are bad, esp. nowadays when there are so
 many items in pulldown menus in huge applications like MS Office.

Yes, but the alternatives are far worse. :-)
