Please, don't use the address part unless you're using the Xephyr/X server
remotely.
I have a
vague recollection that using IP address instead of localhost is
required for Xephyr et. al. to work properly.

I had similar problem but then i noticed that I am supposed to be using 0.9.8.6
and that solved it.
