when i tried telnet to the local host as follows, i get the following message.

That's not the way to do SMTP AUTH.
Check out this very useful tutorial by Erwin Hoffmann, which includes instructions on testing an SMTP AUTH setup.

Does LWQ include SMTP AUTH patches to qmail-smtpd? Stock qmail doesn't include that feature.
