I'm doing this right now with Music Player Daemon (http:// www.musicpd.org/) and an application I wrote for Android to control the player (currently unreleased). It works great.... but my music is stored on the server, not on the G1. If you want to keep your music on the G1, you'd need a player that streamed to the internet, and I suspect that it'd drain your battery fast. As far as I know, there is no such player yet available - but one could be written.
