What did you all sign or agree to before you submitted the apps to the
Android Market?Where's the link?

For USA developers selling apps within the USA, are you looking up the sales
tax rate per state and for each region within each state the specific tax
rate for digital downloads?  Unfortunately, doesn't go per zip code so such
tax rates are different for each state and per street address within each
state. So either you geo-locate the location of the buyer or get the street
address of shopper to be able to apply the right sales tax upon each sale.

How can I small developer ever be able to handle such issues?

Not possible.. I know, so as a developer you need to know your tax
liabilities before you venture since now you know you are in business and
invoicing end users. Alpha, beta whatever, still you all need to know the
procedure, what you invoice, if you are exempt selling items without sales
taxes, etc... before even you sell a single item.

One simple mistake, and all App Stores and the whole mobile digital
downloads industry are put to risk.
