My Guess is that when you set identity impersonate = true, asp.net uses the username 
and password which was used to log the user into the web application using windows 
based authentication. 
This user is actually different from the user who has logged into that system. 

So you haven't yet added the <authentication mode="Windows" />
code in your web.config. Do this and log in using a domain username and password.

Then you should be able to connect with the sql server.
