I've wondered a bit about this also. Looking at my SVN checkout of SC 7.4, it's grown to almost 500 MB, while an installation using the Windows installer is only about 72 MB.
You face a number of challenges: 1) figuring out which folders and files aren't needed, 2) figuring out whether you can configure TortoiseSVN or some other SVN client to exclude what you don't need, and 3) telling the SVN client to not keep old files and the update history needed to roll back changes. I'd say your best bet might be to just download the nightly builds of the Windows ZIP file. It's a lot more to download each time, but you end up with a much smaller installation. This would mean you'd be running the Windows EXE version of the server instead of the Perl files. The ZIP file is fairly easy to work with, and you could probably automate the installation - you just shut down SqueezCenter, unzip the files over the previous version, then restart SqueezeCenter.
