The villagers are all infected with an independently created parasite - 
"Las Plagas" or "Plague".  Basically, it renders them under the complete 
control of a central authority - a religious cult run by a man named 
Osmund Saddler.  As this entire scheme comes into focus, Ada Wong - a 
character from Resident Evil 2 (you're playing as Leon, one of the main 
characters from that game) shows up with her own agenda for retrieving 
the parasite.  As it turns out, she (and other mercenaries - RE2's 
Krauser included) are all working for Ray Wesker, who's obviously 
working on getting Umbrella back on its feet. 

Naturally, the Plagas is a messy beast - it has a tendency to grow and 
mutate in its hosts to the point of popping out of their bodies as big 
spidery monstrosities or waving, bladed tentacles.  Its most advanced 
carriers turn into gigantic monsters.  It only stands to reason Umbrella 
would want their hands on this, since the T-Virus brought them down 
previously and is banned (as explained in the beginning of the game).

The crux of this whole plot is your mission to rescue the daughter of 
the President, to whose security detail you've been assigned.  She's 
been kidnapped by the aforementioned cultists, and you only "rescue" her 
about 1/5 of the way through the game, you've got to fight your way 
through the rest of the game with her along for the ride.  She's not 
much more than an extra target for bad guys and a hindrance to 
fighting.  It changes the game dynamic to have someone else along whom 
you have to protect, but she comes across as little more than a reason 
for the character designers to insert a little pneumatic eye candy into 
the game.
