seems like a scam to me too.  i'd tell them in a nice way that you believe
that the first part of the project should be able to demonstrate that you
have the skills to be able to finish the rest of the project, and that if
they don't agree, then what part has them worried?  then explain how you'd
go about doing that portion in a general way, with technical details.  No
need to actually do the project, just storyboard your workflow back to them.

they should understand that you need to get paid for your work, and if they
don't then do you really want to be working for a company that doesn't value
the work their contractors do?  you don't want to be fighting for every
paycheck...
