Originally, they were arbitrarily assigned. Sometimes it would have to
do with the hull number; sometimes not.
If you race your boat and would like something official, you can ask US
Sailing to assign you a number, which will be 5-6 digits long.
Alternatively, if you want to use your own number, especially something
in the 3-4 digit range, chances are you won't have any local conflicts.
In my case, I picked 1701 as my sail number (See
http://www.buildtheenterprise.org/wp-content/uploads/2012/03/ncc-1701-top-USS-Enterprise.jpg).
There are no other 1701s in LI Sound and I'd bet the boat that was originally
assigned 1701 from US Sailing is so old that it's probably long gone by now.
