After trying a few more things.....Here's one more update with a simpler approach.
1. Cleanup/re-install weblogic.
2. Get the latest C2 from CVS xml-cocoon2
3. Build cocoon.war and place it in \bea\wlserver6.0sp1\config\mydomain\applications
directory
using the command: (all on one line)
build -Dinclude.webapp.libs=yes
-Dinstall.war=\bea\wlserver6.0sp1\config\mydomain\applications
install
4. create a directory ext at \bea\jdk130\jre\lib\ext and place xerces_1_4_0.jar in
this directory.
5. Fire up the server and point your browser to /cocoon/ URL.
With this the initial page should show up fine.

Note: You don't have to do anything for Xalan and you don't have to edit any cmd files.
