1) You'd need to install ethernet adapters. I'd hunt down a couple Asante EN/SC units for them. Works on the Classic II I have. I do not think Linux supports localtalk. :)
2) mk68k. look at http://www.mklinux.org/ for help.
mklinux is PPC only. He'll be wanting http://www.mac.linux-m68k.org/
The documentation on the page is a bit out of date, but still works reasonably well. It's handy if you have a basic knowledge of Linux though.
Also kernel 2.6.x is nearly fully functional; I'm running 2.6.4 on my 840AV without local keyboard/mouse support. I hardly used it anyway so it was worth it to me to upgrade from 2.2.25 :)
You're correct, Linux doesn't support Localtalk. Either Ethernet for the Classic II or a Localtalk -> Ethertalk adapter box would do.
I've been running Linux on various 68k Macs for awhile now, does quite well in CLI mode but X is a bit sluggish. Can be useable though. It's fun running Mozilla 1.x and Firefox on Quadras :)
