As Stephen said this means that both encoder signals are not making it to the 7I43, just one. This may also explain the lack of PWM, depending on tuning, 1 count may not generate any PWM What version of EMC are you using? some of the first versions that included HostMot2 (2.2.5 to 2.2.7 AFAICR) had example files that did not deal properly with the watchdog.
