It works just fine for me. I have my default phone number format set up as you with a different area code. If I type in 7851263 into the field it converts to (262) 785-1263 after pressing the Tab key. Is this not happening on your computer?
Try creating a new identity (Entourage -> Switch Identity) and see if it works. If so, it's a problem with your Entourage user file. Go back to your old identity and quit. Launch Entourage holding down the Option key. When the Rebuild dialog box comes up, choose to do a Typical Rebuild.
