In my version of Word, checking LINK TO FILE enables an additional 
checkbox, SAVE WITH DOCUMENT, which is checked by default. If I 
uncheck that, the file is not saved inside the document.

But, even if you leave it checked, changes to the linked file cascade 
through to the Word document. The advantage of leaving it checked is 
that you can then send it to someone else, while still having the 
advantage of having the content update in the Word document when you 
make changes to it outside of Word.
