That gasket may have just enough extra meat on the OD to keep it from falling 
in. I bought a nicely finished 1 1/8" "Hole Plug" from Home Depot this morning. 
I'll need to cut off the tabs and drill/grind out the center to fit but this 
piece definitely has enough meat to act as a washer and keep it from falling 
in. I'll take pics of the final product if it works out.

 

To answer the question about how it worked before painting, there was a lot of 
bondo in the hole. I redid it but obvisously just a little too large. Should 
have test fit the lock before priming over it. Complete rooky move.

 

I think someone may have broke into the trunk before I had it by hammering in 
the lock. I can see that the metal is split just a little on the inside, which 
tells me it got torn from being reamed out. Lame things people do....
